Distinguish the treasury hedge from the accounting designation
A forward, option or cross-currency swap can manage exchange risk even if the reporting entity does not apply hedge accounting. Under Ind AS 109 and the general IFRS 9 model, derivatives are measured at fair value. Changes generally go to profit or loss unless qualifying hedge accounting or another applicable provision changes the presentation. This guide uses the IFRS 9 hedge accounting model for the IFRS comparison; IFRS 9 permits an accounting policy choice to continue IAS 39 hedge accounting. A forecast sale is not recognised merely because it is hedged; recognise revenue when the applicable revenue criteria are met.
| Hedge model | Risk and accounting treatment |
|---|---|
| Cash flow hedge | Hedges variability in cash flows for an eligible recognised item or highly probable forecast transaction. The effective amount is accumulated in the cash flow hedge reserve through other comprehensive income (OCI), subject to the cumulative lower-of test. Residual ineffectiveness goes to profit or loss. Reclassify when the hedged cash flows affect profit or loss, or make a basis adjustment for qualifying non-financial assets or liabilities. |
| Fair value hedge | Hedges changes in fair value attributable to a designated risk in an eligible item, including a firm commitment. Generally recognise the instrument gain or loss and the item’s attributable adjustment in profit or loss, and adjust the carrying amount where applicable. Recognise the attributable change in an unrecognised firm commitment as an asset or liability. Check the OCI exception for qualifying equity instruments designated at FVOCI. |
| Hedge of a net investment in a foreign operation | Recognise the effective portion in OCI and ineffectiveness in profit or loss. Reclassify the cumulative effective amount on disposal or partial disposal in accordance with Ind AS 21 or IAS 21, as applicable. |
Designate and test the relationship
- Choose eligible items and instruments. Only contracts with an external party to the reporting entity can be designated as hedging instruments. Eligible items can include a recognised asset or liability, firm commitment, highly probable forecast transaction or net investment. Certain intragroup foreign currency exposures can be eligible hedged items under the specific rules; assess consolidated and separate accounts independently.
- At inception of the hedging relationship, document the instrument, item, risk, risk management objective and strategy, hedge ratio, how effectiveness will be assessed and sources of ineffectiveness. Designation can begin prospectively for an eligible existing derivative; there is no retroactive qualification.
- Show an economic relationship, ensure credit risk does not dominate the resulting value changes, and use the actual quantity ratio without deliberately creating an accounting imbalance. Assess at inception and on an ongoing basis, at least at each reporting date or on a significant change if earlier. The model does not prescribe a universal 80–125% test or a single regression method.
- If the risk management objective is unchanged but the ratio no longer qualifies, assess rebalancing. Discontinue prospectively if the relationship or part no longer qualifies after any required rebalancing. Loss of highly probable status is different from an expectation that the cash flows will no longer occur.
Separate cost of hedging where the standard permits
When only an option’s intrinsic value is designated, apply the time-value provisions to the aligned component. If only the spot element of a forward is designated, the entity may apply the corresponding accounting to excluded forward points; a similar election is available for an eligible excluded foreign currency basis spread. Use changes in the relevant aligned fair value and track any unmatched amounts under the standard. A transaction-related amount follows the associated transaction, including a basis adjustment where required. A time-period-related amount is amortised on a systematic and rational basis over the applicable period. The initial point differential is not an immediate OCI gain.
Seven worked examples
The illustrations use specified rates and simplifying assumptions. Fair value in practice uses market inputs, the contract terms, discounting and applicable valuation adjustments.
1. Exporter sells USD 10 million forward
On 1 April 2023 the exporter designates a forward to sell USD 10 million on 30 September at ₹83.50 per dollar for qualifying forecast sales. At 30 June the corresponding forward market rate is ₹82.20 (spot ₹81.50). The undiscounted difference is ₹1.30 crore. Using a simple annual 6.5% discount rate and one quarter as the time fraction, present value is ₹1,27,92,128 rounded to the nearest rupee. If the cumulative hedged cash flow change equals or exceeds that offsetting gain and the entire gain is effective, debit the derivative and credit OCI by the same amount; there is no ineffectiveness in this illustration. Without hedge accounting, the derivative’s reporting-date gain would generally go to profit or loss in this scenario.
Assume the sale is recognised, collected and the forward settles on 30 September at a closing spot of ₹82.50. Revenue before the hedge reclassification is ₹82.50 crore and the final derivative payoff is ₹1 crore. The cumulative derivative gain falls by ₹27,92,128 from the illustrative June valuation; reflect that movement before settlement. Reclassify the resulting ₹1 crore reserve to profit or loss when the sale affects it. The total is ₹83.50 crore on these assumptions. Determine the appropriate presentation of the reclassification; do not assume an invoice or every hedge guarantees this result.
2. Machinery importer hedges a EUR 5 million payable
A 1 October 2023 payable at ₹88 per euro is ₹44 crore. A 31 December rate of ₹91 gives ₹45.50 crore and a ₹1.50 crore exchange loss on the monetary liability under Ind AS 21. Assume a 31 March purchase forward struck at ₹89.20, with a comparable December market forward of ₹92.16 and no material discounting in this illustration. The derivative gain is EUR 5 million × ₹2.96, or ₹1.48 crore. If the item and instrument changes are both recognised in profit or loss, the net is a ₹2 lakh loss. Reconcile the recognised payable’s currency retranslation and any hedge adjustment to avoid counting the same risk twice. The figures alone do not establish the cause of the offset difference.
3. Excluding forward points
An exporter plans USD 1 million of sales monthly for 12 months. For a simple aggregate comparison only, assume USD 12 million of notional and a common point difference of ₹1.50 per dollar (₹84.50 less ₹83). The notional differential is ₹1.80 crore. It is not a day-one gain and a single one-year quote does not price twelve different maturities. For transaction-related designations, track the aligned component and account for it as the relevant transactions occur. For a separate time-period example, an aligned amount of ₹1.80 crore amortised evenly over 12 months, if justified, gives ₹15 lakh per month.
4. Over-hedged forecast sales
EUR 8 million of forward notional against EUR 6.50 million of remaining sales leaves EUR 1.50 million unmatched (18.75%); 81.25% matches by volume. Assume the measured cumulative derivative gain is ₹1.20 crore and the offsetting cumulative value change of the qualifying hedged cash flows is ₹97.50 lakh. Under the lower-of test, ₹97.50 lakh is the effective reserve amount before any required reclassification and ₹22.50 lakh is ineffectiveness in profit or loss in this simplified measurement. Do not mechanically allocate by volume. Assess partial discontinuation and any required release for cancelled cash flows separately.
5. Swap of a USD 50 million floating-rate loan
At ₹83 per dollar the notional translates to ₹415 crore. The loan pays SOFR plus 1.75%; an illustrative five-year swap receiving matching USD payments and paying 8.25% fixed on an unchanged ₹415 crore notional has an INR fixed annual leg of ₹34.2375 crore before day-count or payment-frequency adjustments. Review differences in resets, currency basis, credit, collateral, notional and maturity. A designated cash flow hedge does not guarantee a perfect offset.
6. Forecast sale is no longer expected
A textile exporter had hedged a USD 4 million order and has ₹45 lakh in the cash flow hedge reserve relating to it. If cancellation means the hedged cash flows are no longer expected, reclassify the full ₹45 lakh immediately to profit or loss under paragraph 6.5.12. Account separately for the outstanding or closed derivative. If cash flows cease to be highly probable but are still expected, the reserve can remain pending the applicable accounting.
7. Layered USD export hedges
USD 20 million per month gives USD 240 million over 12 months. At 80%, 60%, 40% and 20% for the four successive three-month blocks, the hedge notionals are USD 48 million, USD 36 million, USD 24 million and USD 12 million respectively. Total coverage is USD 120 million, or 50%, before rolling adjustments. The percentage does not establish a number of forward contracts or prove hedge effectiveness; identify each qualifying layer and its documentation.
Evidence to retain
- Treasury policy, trade confirmation, forecast or commitment evidence, and the inception designation.
- Market inputs and independent valuation checks, hedge and hypothetical derivative calculations where used, and actual risk ratio and credit assessment.
- Rebalancing, discontinuation, settlement, reclassification or basis adjustment records and ties to disclosures. A ledger automation should use the documented accounting events rather than an invoice trigger alone.
Frequently asked questions
1. Can we designate an existing derivative?
A qualifying relationship can be designated prospectively from its inception with contemporaneous documentation. Do not backdate the accounting.
2. Are cash flow hedges only for unrecorded sales?
No. They can also hedge eligible variable cash flows of recognised items. Fair value hedges address attributable fair value changes and may cover unrecognised firm commitments.
3. What about minimum alternate tax?
For a historical period governed by section 115JB, check the taxpayer’s MAT applicability and the specific Ind AS book-profit provisions, including subsection (2A). That subsection’s specific OCI adjustments address items that will not be reclassified to profit or loss, with exceptions. Do not apply a general rule that every OCI balance produces or defers MAT; examine amounts in profit or loss and applicable statutory adjustments.
4. What if the expected export is delayed?
Reassess whether it remains highly probable and within the designation. If a discontinued hedge’s cash flows remain expected, the reserve can remain until the standard calls for reclassification or a basis adjustment. A rollover is not automatic and must meet the documentation and qualifying requirements.
5. Can the group designate an internal forward?
An internal derivative is not an external instrument for the consolidated reporting entity. Check separate financial statements and the distinct rules for eligible hedged items.
6. What should a treasury system track?
Track designations, independent pricing, risk and effectiveness, reserves and changes, and a reconciliation to the general ledger. The system does not determine qualification without evidence.
